four stars is at the same level as your current squad. so he has the potential to be as good as some of your first team players - however, usually this depends on your coach/scouts judging player ability/potential ability.

I always stick my young players on loan for their first full time season, then you can see how quickly they develop playing first team football regularly. Plus, their value will go up just for getting first team experience, so if they dont look likebeing any good, you can sell them off to lower side teams.

7 stars give a finer scale to measure players. The silver can be 7 when gold could only be 3 since there're other influence on the way.

Stars actually don't refer to your current squad anymore. It's more of referring to the league standard.
If you bring up your team for a lower division, the next season you'd see some drops in the star of your same squad.
